Externalities — Economics, 14–17 years
What happens when a choice affects people who are not part of the buying or selling decision.
The basic idea
An externality is a side effect of an economic action that reaches someone outside the deal. A noisy workshop may disturb neighbours, a vaccine may reduce infection risk for others, and a tree planted by one person may cool a shared street. The buyer and seller may not include these effects in the price.
Why the idea matters
The problem is that a private bargain can look worthwhile while its full cost or benefit falls on other people. If pollution is free for the producer, too much polluting activity may occur; if a useful action helps others without reward, too little may occur. Economists developed externality analysis to explain these gaps and consider whether rules, taxes or support are justified.
Pollution from a factory
A factory makes one item for €10 and sells it for €14, so it earns €4 before other costs. Each item also creates €3 of river damage paid by local residents, not by the factory. The private calculation says production is worthwhile, because €14 − €10 = €4. Including the outside damage gives a social cost of €13, so the wider gain is only €1 per item.
The common mistake
A common mistake is to call every unwanted result an externality. It is reasonable because the word sounds like any consequence that happens “outside”. In economics, the key point is that the effect reaches a third party who is not part of the transaction; a customer receiving a poor product is usually a problem inside the deal, not an externality.
Where it appears
You see negative externalities in traffic noise, smoke and greenhouse gases, where people nearby bear part of the cost. Positive externalities appear in vaccinations, education and a well-kept garden, where others gain too. Policies such as pollution charges, safety rules or support for vaccines try to bring these wider effects into decisions, though each policy needs careful design.
